State the performance assumption

The IFRS Foundation’s IFRS 15 overview links revenue recognition to satisfying a performance obligation by transferring promised goods or services. Its description allows recognition at a point in time or over time depending on the obligation. AASB 15’s cited presentation section distinguishes advance consideration from completed performance.

This exercise stipulates a qualifying three-month service provided evenly over time. The total price is 1,200, paid in full before service starts. Allocate 400 to each month by assumption. There are no setup deliverables, variable prices, taxes, financing effects or receivables. Actual contract analysis could lead to a different pattern. Opening cash and the contract liability are both zero, and only this contract is modeled.

Record the advance before any service

At time 0, cash rises 1,200 and the model records a 1,200 contract liability for unperformed service. Revenue and profit are both zero at that moment. Receiving the cash has not, by itself, satisfied the assumed obligation.

The liability is not an extra cash payment on top of the original advance. It records the remaining service obligation under this simplified model. Cash can subsequently be spent while the obligation remains; a large cash balance does not establish that all of it is earned profit.

Reconcile three completed months

Assume operating costs of 250 are incurred and paid in each month as that month’s service is provided. After month 1, cumulative revenue is 400, cumulative expense 250 and cumulative profit 150. Cash is 1,200−250=950, while the remaining contract liability is 800.

After month 2, cumulative revenue is 800, expense 500 and profit 300; cash is 700 and the liability 400. After month 3, cumulative revenue is 1,200, expense 750 and profit 450; cash is 450 and the remaining liability zero. The completed-contract cash balance equals cumulative profit here because all modeled costs were paid and nothing else moved.

Test an unused-service refund branch

Instead of completing month 3, suppose the contract is cancelled just after month 2. Stipulate a fully enforceable refund of 400 for the unused third month, and no third-month cost or other charge. Paying 400 reduces cash from 700 to 300 and removes the remaining 400 liability.

Cumulative revenue stays 800, cumulative expense 500 and profit 300. The refund is not an additional 400 reduction of already recognized revenue in this particular model, because the refunded service was never included in earned revenue. Different refund rights or performance facts could require a different analysis.

Keep the four ledgers distinct

The relevant review asks four separate questions: how much cash was received, what performance occurred, which obligations remain and which expenses belong to the period. A cash receipt is insufficient evidence for the other three answers.

Evenly spreading revenue is an explicit assumption here, not a universal rule for subscriptions or advance payments. Delivery milestones, distinct licenses, acceptance conditions, variable consideration or refund terms can matter.
